Anyone recommend a some good speakers, head unit, etc. for an about ~500 budget for a 1997 328i sedan? I am OK with getting part of it first (i.e. maybe just two speakers and head unit) if I'll get something significantly better with say, a 1000$ budget?

I tried googling/searching around and there seems to be so many options that I'm getting lost more and more and there seems to be some speakers/units that won't even fit

First HK amp, HK rear speakers, a good C33 head unit, and replacement 2-2.5" mid range speakers.

Pretty much anything will sound better than the stock system by now.
If you wanna spend some money, the BSW package is really nice.
If you are looking to keep the costs down and just get some new speakers to replace the old haggard ones.
You could do a setup like this for a couple hundred bucks
5.25 footwell speakers (http://www.amazon.com/gp/product/B004PLECA4/ref=as_li_ss_tl?ie=UTF8&camp=1789&creative=390957&creativeASIN=B004PLECA4&linkCode=as2&tag=carfibfibdiyh-20)
6x9 rear parcel shelf speaker (http://www.amazon.com/gp/product/B004TNU40U/ref=as_li_ss_tl?ie=UTF8&camp=1789&creative=390957&creativeASIN=B004TNU40U&linkCode=as2&tag=carfibfibdiyh-20), you'll need an adapter from ebay. They run $20 bucks
Head unit will depend on what you want, find a good amp too.

BSW is the only option for bolt in tweeter and midrange replacement. You can make others work with a little ingenuity.

Look at my thread about doing the doors with new speakers. I say Rockford Fosgate Power series for the 5.25 and 6x9 in the rear with the adapters.

Thanks for the replies!

What exactly is this adapter I need for the 6x9? Is 6x9 with adapter significantly better than whatever the setup is without the adapter?
When installing, is the installation pretty straightforward or would I have to be drilling stuff? I've only done this once

Setup is pretty straight forward. Thing about the adapters is, it makes the speakers actually fit.

Use the BSW instructions here: http://www.bavariansoundwerks.com/product-extras/BMW_Speakers_Install__BSW_Stage_1_-_E36_96-99_Coupe__Sedan.pdf
