I'm planning on moving to a square setup to reduce understeer but still want to stick with the DS2s. Is it better to run 17x7.5 or 17x8.5 all around on a 97 M3? I know I'll probably need spacers in the front if I go with 17x8.5 being lowered in H&R sports + shims.

8.5" without a doubt. You can rock 235's/245's on all 4 corners and the 8.5's look better too!

not trying to hijack but also was planning on running 8.5 on all 4 corners. what size spacers for front if need be?

You could use a spacer depending on the width of the tire and the offset of the wheels. Maybe a 5mm and that should solve any issues.

Yes, all depends on the offset/tire size (235). 245 might need spacer depending on the strut. Camber kit would help too.
But usually they fit no problem.
